Basic EPS counts only the shares that exist today; diluted EPS includes the additional shares that would appear if options, RSUs, and convertibles were exercised — the more conservative, honest measure. The basic EPS formula subtracts preferred dividends from net income — because preferred holders are paid before common shareholders — and divides by the weighted average shares outstanding: EPS = (Net Income − Preferred Dividends) ÷ Shares Outstanding. For every dollar of income available to common shareholders, each share claims an equal slice. A company with 2.4 billion shares and $8.5 billion of income earns $3.54 per share. Diluted EPS uses a larger denominator: the share count that would exist after in-the-money options, RSUs, and convertible securities are converted into stock, slightly lowering the per-share figure. Over long periods, a stock's total return approximates EPS growth plus dividends plus the change in the multiple investors pay for those earnings. Of these, EPS growth is the only fully controllable driver that compounds year after year. Companies that grow EPS 8-12% annually with stable payouts have historically returned roughly that same rate to patient shareholders, regardless of short-term price swings.
When a company repurchases shares, net income is spread across fewer shares, raising EPS even without any business improvement. This 'denominator effect' can mask stagnant operations. When analyzing EPS growth, confirm whether it came from higher net income or from share-count reduction — growth driven purely by buybacks is less durable than organic earnings growth.
Companies frequently report 'adjusted' or 'non-GAAP' EPS that excludes stock-based compensation, restructuring, and other items. The gap between GAAP and adjusted EPS at some large technology companies runs to double digits. Always compute the ratio with GAAP numbers first, then understand the exclusions — persistent 'one-time' charges that recur every year are effectively permanent costs.
A single strong quarter can be noise; four consecutive quarters of EPS growth is a trend. Pull the trailing twelve months from filings rather than relying on a single quarter. Sudden reversals after long streaks often precede the largest share-price reactions, positive or negative.
A 6% EPS growth rate looks poor against a hot index but may lead its sector. Rank the target's per-share earnings growth against its direct competitors over the same three to five years. The stock with both the highest and most consistent growth in its group is the one the market tends to reward with multiple expansion.
Stock-based compensation at fast-growing companies can add 2-4% to the share count annually, which is effectively an invisible tax on your EPS claim. Check the 10-K's diluted share count trend. Companies that offset dilution with buybacks preserve per-share value; those that consistently issue net new shares dilute it away.
Sandra evaluated a consumer company earning $2.10 per share and growing 9% a year. Using this calculator she projected $3.23 EPS within five years. Even if the market paid only an 18× multiple at that point, the share would be worth $58 — up from her $45 purchase price.
